We used US dollars for almost everything. I heard the locals prefer US dollars. They will give you change back in pesos. We used this to ride the buses and tips.

Given the devaluation of the dollar currently, they would probably prefer pesos on $1 US Dollar to $10 Peso base right now. However, whatever currency you tip in, most will be happy to receive it. If what I was getting from Cancun today is correct they were exchanging dollars at the Cambios for $9.75 pesos, obviously with profit buffer included for the exchange.

When in Mexico, do as the Mexicans do – use pesos (if at all possible).

If you use dollars for purchases, you will get a lousy exchange rate – pay significantly more than is necessary.

For tips, the Mexicans who receive your money will then typically use that money for their basic living costs – paying the rent, the bus, the electricity bill, food, school supplies, etc. All that has to be paid in pesos, locally. There are not banks everywhere and there are often pretty long lineups for money exchange places, especially those open when the workers are over their often long shifts and easily accessible to them. Paying tips in dollars means that they must waste a lot of time to exchange your money into something useful for them. Mexicans are invariably very polite people and they very much need your money – they will not look a gift horse in the mouth even if a horse paying tips with US dollars is known to have pretty lousy teeth!

If you respect the locals and want to give them something, it is worth the effort to find pesos and do it with that. (Though dollars are better than nothing, obviously, unless it is change which cannot be exchanged locally – only paper money is usable.) And if you want a fair price in a store, again, pay with plastic or pesos.
