What is the best way to see the key sights in Budapest. Should we do the free tours, or the hop on and off buss or a combination.

Walk. Obtain a copy of Andras Torok's Budapest: A Critical Guide (hard to find new in North America but easily available used from a site like bookfinder.com) and walk two or more of its six walks ... and get a copy of Duncan Smith's Only in Budapest, and keep your eyes open for the sights he flags as special while you're wandering Torok's paths and reading his delightful prose.
Yes the best way is definitely walk and explore at your own pace and leisure. Many have taken the free Budapest walking tour and have made many great comments on it so yes definitely an option for you, Perhaps take it one day see what strikes your interest and then perhaps go back and explore in-depth those things.
The problem I have with the hop-on-hop off bus is that it really gives you NO real flavor of the city just a very generic overview you know ( Please look to your left there is something now look to your right there is something else ok we are stopping to let you off so you can look at something else blah blah blah)
Budapest is very easily navigated and walkable city perhaps you could find items here on TA that interest you and then map out your own walking tour using Google maps some members here on TA have mentioned recently that they did this and found it to be a great experience and can be a lot more personalized too since it will be all the things you would like to see.
